Plain-English definition

What is Risk capacity?

Risk capacity is a family's financial ability to absorb investment loss without missing essential spending or important goals.

How Risk capacity works

It depends on horizon, income stability, liabilities, reserves, dependants and flexibility. It differs from willingness to take risk: someone can feel fearless but have little capacity because the money is needed next year.

An example

A family with ten years before a flexible goal and a strong reserve can usually absorb more interim movement than one owing a fixed fee in six months.

Why it matters for your family

Let capacity place an upper limit on portfolio risk. Emotional comfort matters, but confidence cannot extend a deadline or replace lost capital.
